Overview

The cash flow statement is a crucial financial document that records the actual cash movement in and out of a business during a specific accounting period. It differs from the income statement, which may include non-cash revenues and expenses, focusing solely on cash transactions. This statement provides valuable insight into a company’s liquidity, helping stakeholders understand whether the business can meet its short-term obligations and sustain its operations.

The first section of the cash flow statement is cash flows from operating activities, which includes all cash generated or used through core business functions. This typically covers cash received from customers and cash paid to suppliers, employees, and other operational costs. It reflects the company’s ability to generate positive cash flow from its primary activities, essential for long-term sustainability.

The second section covers investing activities, which involve purchasing or selling long-term assets such as property, equipment, or securities. For example, the cash outflow is recorded here if a company buys new machinery or invests in a new facility. Conversely, selling old equipment or receiving returns on investments generates cash inflow under this section. These activities indicate how a company is planning for future growth and expansion.

The final section is financing activities, which includes cash movements related to raising capital or repaying debts. This may involve issuing shares, borrowing funds, paying dividends, or repaying loans. By analyzing the cash flow statement, investors and management can evaluate how efficiently the business manages its cash, supports operations, and plans its financial strategy. It completes the financial picture alongside the balance sheet and income statement.

Let us consider Prim Corporation, a furniture manufacturer.

Its operating activities include day-to-day business transactions that impact its net income, such as sales amounting to twenty thousand dollars and supplier payments of fifteen thousand dollars.

Its investing activities reflect cash used to purchase a new machine for fifty thousand dollars.

Its financing activities involve taking a loan from a bank for one hundred thousand dollars.

By analyzing the cash flow statement, investors can determine whether Prim Corporation generates sufficient cash from its core business, how it allocates funds for growth, and how it raises and repays capital.
