Question 1

What happens to the LM curve when the central bank reduces the money supply?

Accepted Answer

When the central bank reduces the money supply, it creates a liquidity shortage in the money market. Interest rates must rise to restore balance between money supply and demand. This causes the LM curve to shift leftward, meaning higher interest rates are required at each income level to equilibrate the asset market.

Question 2

How does contractionary monetary policy affect the equilibrium point in the IS-LM model?

Accepted Answer

Contractionary monetary policy shifts the LM curve leftward while the IS curve remains unchanged. The new equilibrium moves from the original point to a higher interest rate and lower income level. This demonstrates how reducing money supply raises borrowing costs and decreases overall economic output in the short run.

Question 3

Why does the IS curve not shift when the central bank implements contractionary monetary policy?

Accepted Answer

The IS curve represents the goods market and depends on government spending and taxes, which remain constant during monetary policy changes. The goods market takes longer to react to interest rate changes, so in the short run, the IS curve stays in place while only the LM curve shifts due to the money supply reduction.

Question 4

What is the mechanism through which higher interest rates reduce investment spending?

Accepted Answer

Higher interest rates increase borrowing costs, making investment projects less attractive to firms. Businesses become reluctant to take out loans for capital expenditures like equipment or expansion. This decline in investment spending reduces aggregate demand and output, creating the contractionary effect on the economy.

Question 5

How does contractionary monetary policy help control inflation?

Accepted Answer

Contractionary monetary policy reduces the money supply and raises interest rates, making borrowing more expensive and saving more attractive. People and businesses spend less on consumption and investment, lowering aggregate demand. This decreased spending pressure helps ease inflation by reducing upward pressure on prices throughout the economy.

Question 6

What are the short-run trade-offs of using contractionary monetary policy?

Accepted Answer

While contractionary monetary policy successfully controls inflation by reducing spending, it also slows economic growth in the short run. Higher interest rates discourage borrowing and investment, potentially leading businesses to reduce production or hiring. Policymakers must balance inflation control against the risk of slower job creation and lower output.

Question 7

How does contractionary monetary policy differ from expansionary monetary policy in the IS-LM model?

Accepted Answer

Contractionary monetary policy reduces money supply and shifts the LM curve leftward, raising interest rates and lowering income. Expansionary monetary policy increases money supply and shifts the LM curve rightward, lowering interest rates and raising income. These opposite effects produce contrasting impacts on borrowing costs, investment, and economic output.
