Inventory refers to the goods and materials a company holds at different stages of production or resale, and it directly affects costs.
Let us consider a car manufacturing company. It manages three main types of inventory throughout its production process.
Its raw materials inventory includes all the basic inputs needed to build a car, such as steel sheets, engine parts, and tires. The company stores these components until they are used on the assembly line.
The company’s work-in-progress inventory includes vehicles that are partially assembled.
A car whose chassis has been assembled but is still missing the engine would be part of a work-in-progress inventory. These units are no longer raw materials but are not yet ready for sale.
Its finished goods inventory includes fully manufactured cars that are ready for sale.
These cars have passed all quality checks and are parked in the warehouse, waiting to be delivered to dealerships.
Classifying inventory allows the car manufacturer to efficiently monitor production stages, manage costs, and significantly increase the likelihood of maintaining accurate financial statements.
