Protective Covenants

Protective covenants are contractual provisions in finance agreements that safeguard lenders and investors by limiting actions that could increase risk or reduce the value of pledged assets. They work through affirmative requirements, such as maintaining insurance or providing financial reports, and negative restrictions, such as limits on additional debt, asset sales, dividends, or changes in control. Financial tests and reporting obligations allow creditors to monitor a borrower’s condition, while covenant breaches can trigger renegotiation, default remedies, or accelerated repayment. Protective covenants are central to loan agreements, bond indentures, and private credit, helping manage information asymmetry, preserve repayment capacity, and align borrower and creditor interests.
