Deposit Creation

Deposit creation is the process through which commercial banks generate new bank deposits, an important mechanism linking credit activity to the broader money supply and macroeconomic performance. When a bank approves a loan, it typically credits the borrower’s account with a new deposit; as the funds are spent and transferred, they circulate through the banking system, while capital requirements, liquidity conditions, reserve settlement, and borrower demand constrain further lending. Deposit creation helps explain how monetary policy affects consumption, investment, inflation, and economic growth, and why changes in bank lending can amplify or weaken business cycles.
