Partners divide net income or loss according to the partnership agreement, which specifies how profits and losses are shared.
If no agreement exists, profits and losses are shared equally among all partners by default.
Fixed ratios, capital contributions, interest on capital, and partners’ salaries combined with a ratio are common bases for allocation.
For example, James and Lane are partners who contributed equal capital.
Under a fixed ratio method, profits are divided based on the agreed percentages, regardless of how much capital each partner contributed.
If the profit is divided based on capital contributions, James and Lane receive an equal share of the profits.
Another method is interest on capital, where each partner receives an interest allowance based on their capital contribution before the remaining profit or loss is divided.
Finally, if salaries are included, James might receive a salary allowance for full-time work while Lane receives a smaller allowance for part-time work.
The balance is then shared according to an agreed ratio.
These methods ensure capital and effort are fairly recognized when dividing partnership income or loss.
