Question 1

What is producer surplus and how is it calculated?

Accepted Answer

Producer surplus is the difference between the revenue a producer actually receives and the minimum amount they are willing to accept for their product. It is calculated by summing the differences between the market price and the marginal cost for each unit produced. For example, if a firm sells coffee machines at a market price of $150 per unit with marginal costs of $110, $120, $130, $140, and $150 respectively, the total producer surplus equals $100.

Question 2

Why are firms in perfect competition considered price takers?

Accepted Answer

In a perfectly competitive market, individual firms cannot influence the market price because they are small relative to the overall market. The market price is determined by supply and demand forces, and each firm must accept this prevailing price. Since the firm is a price taker, the amount it actually receives is entirely determined by the market price of the product.

Question 3

How does a firm's supply curve relate to its marginal cost in the short run?

Accepted Answer

In the short run, a firm's supply curve is represented by its marginal cost curve. The marginal cost indicates the additional cost incurred by producing one more unit. A firm will continue producing units as long as the marginal cost is below or equal to the market price, since producing beyond this point would reduce profit.

Question 4

At what point does a firm stop producing additional units?

Accepted Answer

A firm stops producing additional units when the marginal cost equals the market price. At this equilibrium point, producing another unit would cost more than the revenue it generates, eliminating any producer surplus for that unit. In the coffee machine example, the firm produces five units because the fifth unit's marginal cost of $150 equals the market price.

Question 5

How does producer surplus demonstrate producer gains in a market?

Accepted Answer

Producer surplus shows how much producers gain by selling in a market compared to their minimum willingness to accept. Each unit sold above its marginal cost contributes to total surplus. The cumulative surplus across all units reveals the total economic benefit producers receive, demonstrating that supply and demand and efficiency in a perfectly competitive market create mutual gains.

Question 6

What happens to producer surplus when marginal cost equals market price?

Accepted Answer

When marginal cost equals market price for a unit, producer surplus for that unit becomes zero. This represents the break-even point where the firm receives exactly what it is willing to accept. Beyond this point, producing additional units would result in losses, so the firm stops production at this equilibrium quantity.

Question 7

How does the willingness to supply determine production decisions?

Accepted Answer

A firm's willingness to supply is determined by its supply curve, which reflects its marginal cost of production. The firm compares its marginal cost for each unit against the market price and produces all units where the market price exceeds or equals the marginal cost. This decision rule ensures the firm maximizes producer surplus by producing the optimal quantity.
