Loan Creation

Loan creation is the process by which banks expand the money supply when they issue new loans and credit deposits to borrowers, making it a central concept in macroeconomics. When a bank approves a loan, it typically records the loan as an asset and creates a matching deposit in the borrower’s account; as funds are spent and redeposited, they can support further lending, subject to capital, liquidity, regulation, and credit demand. This process influences the money supply, consumption, investment, inflation, and economic growth. Central banks affect loan creation through interest rates, reserve and capital requirements, and other monetary policy tools.
