In a closed economy, planned aggregate expenditure, or PAE, is the sum of what households, businesses, and the government intend to spend at each level of income.
Graphically, equilibrium output (Y₀) is found where the spending curve (PAE₀) intersects the 45° line, the point represents the balance where total spending equals total output.
Now, one important factor that shifts the PAE curve is the interest rate, mainly through changes in investment spending.
For example, imagine a factory owner planning to buy new machines.
If the interest rate falls, borrowing money becomes cheaper. The owner takes the loan and buys the equipment. This fresh investment boosts the total spending in the economy. On the graph, this pushes the PAE curve upward from PAE₀ to PAE₁ leading to a higher level of output.
On the other hand, if the interest rate rises, that same loan becomes too expensive. The owner cancels the purchase to save money. Since investment drops, total spending falls, and the PAE curve shifts downward.
Changes in the interest rate play a key role in determining the level of planned aggregate expenditure and overall economic activity.
