Reaction Functions

Reaction functions are equations or curves in microeconomics that show a firm’s optimal choice in response to the choices of other firms, especially competitors. In a strategic game, each firm treats rivals’ actions as given and maximizes its payoff, such as profit; the resulting best-response rule may reflect strategic complements or substitutes. In oligopoly models, reaction functions can describe output, price, or other decisions, and their intersection identifies a Nash equilibrium in which no firm benefits from changing its action alone. They therefore help analyze competition, equilibrium stability, and how costs, demand, or market structure shape strategic outcomes.

The consumption function is a foundational concept in macroeconomics, describing the relationship between income levels and household spending. Represented by the equation C = a + bY, it delineates two distinct components of consumption behavior. The constant term “a”, known as autonomous consumption, accounts for expenditures that occur irrespective of income. These are essential purchases financed through savings, credit, or social assistance, reflecting baseline living costs such as food,...

Money performs three major functions: serving as a medium of exchange, acting as a store of value, and providing a unit of account. These functions support everyday economic activity and ensure smooth transactions across society. As a medium of exchange, money facilitates transactions by allowing people to use it to buy goods and services. Without money, trade would require a direct exchange of goods, which is often difficult and limits transactions. By using money, individuals can sell what...

Inputs and Output Production is the process of transforming inputs into outputs. For instance, a bicycle manufacturing firm produces different types of bicycles - mountain bikes, road bikes, hybrid bikes, and others. These bicycles are referred to as outputs. The firm uses resources such as steel, rubber, paint, gears, brakes, assembly machinery, factory space, labor, and so on. These are known as inputs. For simplicity in economic analysis, we make two key assumptions: 1. The firm produces...
