Heuristics are mental shortcuts that simplify decision-making, especially under conditions of uncertainty or when time and information are limited.
While helpful, heuristics can introduce biases that may negatively impact financial decisions.
For instance, investors deciding whether to buy stocks of a tech startup might rely on heuristics to make their judgment.
Using the availability heuristic, they may focus on recent reports of rapid growth while overlooking potential risks.
The representativeness heuristic may lead them to assume the stock will perform like other successful startups, ignoring the high failure rate of such companies.
Anchoring can also influence decisions if investors fixate on the stock’s IPO price, even when market conditions and company fundamentals have changed.
The default heuristic could also apply if a brokerage platform recommends certain stocks or sets default investment options based on popularity.
And potentially discourage investors from exploring other opportunities or conducting their analyses.
By recognizing and managing these cognitive shortcuts, investors can reduce biases and make more informed financial decisions.
