In nineteen seventy-six, the Financial Accounting Standards Board or FASB introduced rules requiring the capitalization of certain leases.
For capital leases, the present value of lease payments had to be recorded as a liability and the leased asset as an asset, while operating leases remained off-balance-sheet.
To be identified as a capital lease, the lease agreement must meet specific criteria, such as an option to buy the asset at the end of the lease term.
This included cases where the lease term covered most of the asset's useful life, the present value of lease payments was at least ninety percent of the asset's fair market value, or the asset was highly specialized.
In two thousand nineteen, the FASB mandated that both operating and finance leases be shown on balance sheets, significantly reducing off-balance-sheet financing.
These updates enhance transparency and improve the accuracy of financial reporting.
