In an open economy, the goods market is where households, businesses, the government, and foreign buyers purchase final goods and services.
Total planned short run spending in this market is called planned aggregate expenditure (PAE).
It includes consumption, investment, government spending, and net exports. Imagine the economy produces 1,000 pickup trucks, but PAE supports the purchase of only 800.
The 200 unsold trucks become unplanned inventory, indicating that actual output exceeds planned spending. Firms respond by reducing production and slowing hiring.
This idea extends beyond pickup trucks to all goods produced in the economy. When total output across the economy exceeds PAE, inventories rise, prompting firms to cut production.
On the other hand, if PAE exceeds output, inventories shrink, and firms increase production.
Adjustments continue until the economy reaches equilibrium, where PAE equals actual output and inventories stabilize. At this point, firms have no incentive to change production. This equilibrium condition forms the foundation for the investment savings curve.
