Business cycles describe the rise and fall of aggregate economic activity over time. Businesses employ workers, the economy produces goods and services, and people earn income. These are some of the activities that make up aggregate economic activity.
People and firms tend to do well when the economy grows. On the other hand, they often struggle when the economy slows down.
Consider the graph with time on the x-axis and aggregate economic activity on the y-axis.
Aggregate economic activity does not grow at a steady pace. It fluctuates around the long-term growth path.
A high point is known as a peak. It is the time when economic activity stops increasing and begins to decline.
A low point is known as a trough. It is the time when economic activity stops falling and begins rising.
A rise in aggregate economic activity is known as an expansion. This is followed by a temporary decline, known as a contraction, and then another rise. This repeated sequence is known as the business cycle.
Technological advancement is one of the reasons for the rise in economic activity, while war is one reason for a decrease in aggregate economic activity.
