Prudence Principle

The Prudence Principle is an accounting concept that requires caution when preparing financial statements under conditions of uncertainty, helping prevent assets and income from being overstated or liabilities and expenses from being understated. Accountants apply judgment by recognizing expected losses or obligations when they are sufficiently supported, while avoiding the premature recognition of uncertain gains; this approach does not justify deliberate bias or hidden reserves. In accounting, prudence improves the reliability and credibility of reported results, supports more realistic valuation and risk assessment, and helps investors, managers, and other users make informed decisions.
