Question 1

What is the main challenge in a principal-agent relationship?

Accepted Answer

The primary challenge is aligning the agent's goals with the principal's goals, especially when monitoring the agent's actions is difficult. This misalignment occurs because agents may prioritize their own interests over those of the principal. Incentives serve as a key tool to bridge this gap and encourage agents to act in the principal's best interest.

Question 2

How do performance-based bonuses align CEO goals with shareholder interests?

Accepted Answer

Performance-based bonuses tie CEO compensation directly to company profits, creating alignment between executive and shareholder objectives. When profits increase, the CEO receives higher bonuses; when profits decline, bonuses decrease accordingly. This structure motivates the CEO to make decisions that maximize profitability, even with reduced supervision.

Question 3

What role does commission-based compensation play in sales organizations?

Accepted Answer

Commission-based compensation motivates salespeople to close deals by linking their earnings to successful transactions. A salesperson typically receives a base salary plus a commission percentage on each sale, directly rewarding deal closure. This structure aligns the salesperson's goal of earning higher income with the company's objective of increasing revenue.

Question 4

How can incentive schemes address principal-agent challenges across different roles?

Accepted Answer

Incentive schemes address principal-agent dynamics by tying rewards to measurable achievements relevant to each role. Whether through bonuses for executives or commissions for salespeople, these systems motivate agents to focus on results that benefit both their performance and organizational goals. The flexibility of incentive design allows customization for various positions and objectives.

Question 5

Why is direct monitoring difficult in principal-agent relationships?

Accepted Answer

Direct monitoring is often impractical or costly in principal-agent relationships, particularly in large organizations where principals cannot observe every agent action. This information gap creates opportunities for agents to pursue self-interest rather than principal objectives. Incentive-based compensation reduces reliance on supervision by motivating agents to work diligently toward aligned goals.

Question 6

What makes performance-based incentives more effective than fixed compensation alone?

Accepted Answer

Performance-based incentives directly link rewards to measurable outcomes, motivating agents to focus on results that benefit the organization. Fixed compensation alone provides no incentive for exceptional performance or goal alignment. By combining base pay with performance rewards, organizations create stronger motivation for agents to pursue principal objectives and improve organizational outcomes.

Question 7

How do incentives reduce the need for constant supervision in organizations?

Accepted Answer

Incentives align agent interests with principal objectives, enabling agents to self-motivate toward organizational goals without constant oversight. When compensation directly rewards desired behaviors—such as closing sales or increasing profits—agents naturally prioritize those activities. This reduces supervision costs while encouraging diligent work and goal achievement.
