Sequential games involve scenarios where one player moves first, and other players observe this action before making their own decisions.
Decision trees are practical tools for analyzing such games.
Let's consider two competing pharmaceutical companies: Nova and Erks. Each has two options: to collude or engage in a price war.
A coin flip decides who goes first, and Nova wins.
If Nova starts a price war, the game ends. Nova receives a payoff of 100 dollars, while Erks gets 300 dollars.
If Nova chooses to collude, Erks gets a turn to decide.
If Erks chooses a price war, it will receive a payoff of 600 dollars, and Nova gets zero payoff. However, if Erks decides to collude, both companies will receive a payoff of 500 dollars each.
The decision tree shown here illustrates this sequence: Nova's choice at node A and Erks at node B.
This decision tree helps both companies anticipate responses and choose strategies that maximize their payoffs at various decision points in the game.
