Network Effects

Network effects occur when the value of a product or service changes as more people use it, making user participation an important driver of demand and market outcomes. In microeconomics, direct network effects arise when additional users increase the benefits of connecting or interacting, while indirect effects develop when a larger user base attracts complementary products, services, or infrastructure. These effects can accelerate adoption, create positive feedback, and shape competition between platforms, communication systems, payment networks, and online marketplaces. They also help explain market concentration, switching costs, compatibility decisions, and why firms may subsidize early users to build a critical mass.
